The Wrapper Stigma
Call a startup an AI wrapper and watch the founders flinch. In Silicon Valley, the label has become shorthand for a company that will be crushed the moment OpenAI or Google adds a similar feature. The criticism is not wrong in every case. Plenty of thin wrappers have indeed been killed by platform features. But the blanket dismissal of companies that build on top of foundation models reveals a misunderstanding of how durable technology businesses are actually built.
The history of technology is filled with companies that built massive value by being the best distribution layer for underlying technology they did not create. Salesforce did not build databases. Shopify did not invent e-commerce. Stripe did not create payment processing. These companies built opinionated, integrated experiences on top of commodity infrastructure and captured enormous value through distribution, workflow integration, and switching costs. The same playbook applies to AI.
What a Wrapper Actually Is
The term is used too loosely. There is a meaningful difference between a thin wrapper. An app that puts a chat interface on GPT-4o and adds nothing else. And an application-layer company that uses foundation models as a component within a larger system. The distinction matters because it determines the company's defensibility and long-term value.
A thin wrapper has no moat. If the entire value proposition is a nicer chat interface, the model provider can replicate that overnight. But most successful AI application companies are not thin wrappers. They combine model inference with proprietary data, domain-specific workflows, integrations with existing enterprise systems, and user experiences designed for specific job functions. The model is an ingredient, not the product.
Perplexity AI is technically a wrapper around multiple LLMs and a web search API. It has reached 159 million monthly users, $148 million in annual recurring revenue, and an $18 billion valuation. Cursor is a wrapper around VS Code and various LLMs. It raised $2.3 billion at a $29.3 billion valuation. These are not thin wrappers. They are distribution-first companies that happen to use LLMs as infrastructure.
The Seven Moats That Work
Successful AI application companies build moats through seven distinct mechanisms, and most strong companies combine several of them.
First, distribution moats. Startups that secure early distribution through partnerships with industry incumbents, enterprise platforms, or regulatory relationships lock in access to users. Distribution is more valuable than technical superiority because it determines who gets to serve the customer. Jasper AI built its early moat through marketing team distribution before the underlying models became commodity.
Second, data moats. Every interaction with an AI application generates data that can be used to improve the product. Companies that accumulate proprietary datasets. Customer interaction patterns, domain-specific training data, user preference signals. Build a compounding advantage that new entrants cannot replicate. This data flywheel takes time to build, which is why early movers have an advantage even if their initial technology is not differentiated.
Third, workflow integration moats. Enterprise AI tools that embed deeply into existing workflows. Connecting to CRM systems, internal databases, communication tools, and business processes. Create switching costs that protect against competition. Ripping out an AI tool that has been integrated into 15 internal systems is expensive and risky, regardless of whether a technically superior alternative exists.
Fourth, domain expertise moats. AI companies in regulated industries like healthcare, legal, and finance need more than just model access. They need understanding of regulatory requirements, compliance frameworks, industry-specific data formats, and professional workflows. This knowledge takes years to accumulate and cannot be replaced by a better model.
Fifth, brand and trust moats. In sensitive domains. Healthcare diagnostics, legal advice, financial analysis. Users choose products they trust over products that are technically superior. Building trust requires consistent performance, transparency, and a track record that takes time to establish. New entrants face a cold-start problem that technology alone cannot solve.
Sixth, network effect moats. AI applications where the product improves as more users contribute. Collaborative editing tools, shared knowledge bases, marketplace platforms. Benefit from network effects that make the product more valuable to each additional user. These effects are rare in AI applications but extraordinarily powerful when present.
Seventh, cost structure moats. Companies that achieve dramatically lower unit economics through infrastructure optimization, model distillation, or hybrid architectures can price aggressively enough to deter competition. If your cost per query is 10x lower than competitors, you can offer a free tier that is economically infeasible for new entrants to match.
Why VCs Are Still Funding Wrappers
Investors put $190-200 billion into AI companies in 2025, and a significant portion went to application-layer companies. The investment thesis is not that these companies have impenetrable moats today. It is that early distribution advantages compound over time. A company that acquires 100,000 enterprise users in 2025 and builds deep workflow integrations will be extraordinarily difficult to displace in 2027, even if the underlying model technology becomes fully commoditized.
The market is filtering aggressively for companies with proprietary data advantages, real unit economics, and deep integration into enterprise workflows. Pure wrapper plays with no differentiation beyond a nicer UI are getting funded less frequently and at lower valuations. But companies that combine AI with genuine domain expertise, data advantages, and distribution are commanding premium valuations precisely because their moats are durable.
OpenAI itself recognizes this dynamic. The company's startup fund focuses on companies building in verticals where domain expertise and distribution matter more than model capability. This is an implicit acknowledgment that the most valuable AI companies will be built on top of models, not as the models themselves.
The Cautionary Tales
Not every wrapper succeeds, and the failure modes are instructive. Companies that compete purely on model quality. Offering a slightly better chat experience or a marginally more accurate output. Get killed when the model providers improve. Companies that depend on API pricing advantages get killed when pricing changes. Companies that build for a feature, not a workflow, get killed when the feature is absorbed into the platform.
The common thread in wrapper failures is insufficient distance from the model layer. The successful wrappers put multiple layers of value between the model and the customer: proprietary data, workflow integration, domain expertise, and user experience. Each layer makes the company harder to replicate and less dependent on any single model provider.
